Citi: French Fiscal Risk Could Force ECB to Pause After December, Sending Euro Below 1.10

Citi warns that rising French fiscal risk could tighten euro-area financial conditions and force the ECB to pause after a December hike, potentially sending EUR/USD below 1.10. The bank recommends going long Fed rate expectations and short ECB rate expectations as its preferred trade.

Citi Warns French Fiscal Stress Could Derail ECB Tightening Path

France’s deteriorating public finances may become the constraint that forces the European Central Bank to stop raising interest rates sooner than markets expect. The bank argues that rising fiscal risk in the eurozone’s second-largest economy could tighten financial conditions across the bloc, making further rate hikes more costly and less likely. Citi’s base case sees the ECB delivering one more hike in December before pausing, but it warns that if financial stress spreads to other highly indebted member states, the pause could come even earlier.

The Mechanism: Fiscal Risk Becomes Monetary Policy Risk

The core of Citi’s argument is that French fiscal risk transmits to ECB policy through financial conditions. As the risk premium on French government bonds rises, financing conditions across the euro area tighten. If that pressure spills over into other high-debt members, the cost of continued tightening rises for the ECB — even if inflation remains above target. In other words, fiscal stress could become a binding constraint on monetary policy, not merely a background concern.

Citi’s rates strategists note that the historical relationship between ECB rate expectations and the spread between French and German government bond yields has reversed. That reversal signals that markets are rethinking the trajectory of further tightening. Investors may increasingly worry that additional rate hikes would only compound the tightening of financial conditions already underway.

FX Markets Likely to Move First

Currency markets may be the first to price in this shift. Citi’s FX strategists argue that if the euro breaks below the fair value implied by two-year interest rate differentials, EUR/USD could slide toward 1.10. The bank’s two-year valuation model suggests that a 50-75 basis point narrowing in the euro-area versus US two-year rate differential could push the pair into the 1.1075-1.1000 range — even without additional exchange-rate overshooting.

The key assumption is that markets are still pricing further ECB hikes. If French fiscal risk prompts investors to lower their expected ECB terminal rate while Federal Reserve expectations remain unchanged, the narrowing rate differential would weigh further on the euro.

Citi’s Preferred Trade and Market Implications

Citi’s preferred strategy is to go long Fed rate expectations and short ECB rate expectations — essentially betting that the policy divergence narrows in favor of the dollar. The bank sees 50-75 basis points of room for ECB rate expectations to be revised lower relative to the Fed.

  • Rates: Euro-area bond markets may price a lower ECB terminal rate, with peripheral spreads widening if fiscal stress spreads.
  • FX: EUR/USD downside toward 1.10 becomes the path of least resistance if rate differentials narrow.
  • Equities: French stocks and bonds could find support if geopolitical tensions ease and commodity prices fall, but the fiscal overhang may cap upside.
  • Commodities: A softer growth and tightening outlook in Europe could weigh on energy demand expectations, though supply-side geopolitics remain the dominant driver.
  • Crypto: A stronger dollar and tighter global financial conditions typically act as a headwind for risk assets, including digital tokens.

Why This Matters for Investors

The story challenges the consensus that the ECB will continue tightening steadily into 2024. If Citi is right, the eurozone’s fiscal fault lines — particularly in France — could force a policy pause that markets have not fully priced. For investors, that means:

  • Reassessing exposure to euro-denominated assets, especially French government bonds and equities.
  • Watching the EUR/USD 1.10 level as a key psychological and technical threshold.
  • Monitoring the ECB’s December meeting for any signal that the pace of tightening is slowing.
  • Considering relative-value trades that benefit from a narrowing ECB-Fed rate differential.

The evolution of French fiscal risk and the ECB’s December communication will be the critical tests of Citi’s thesis. If fiscal stress intensifies, the euro’s slide below 1.10 may arrive sooner than many expect.
